What Is an LLC Profits Interest?
A profits interest is an equity interest granted to an employee, advisor, or other service provider of an LLC (or any entity taxed as a partnership) that carries no claim on the company's existing capital — only on its future appreciation and profits. Management Incentive Units (MIUs) are the most common form: LLCs use them the way corporations use stock options, to give service providers "equity upside" without diluting existing members' capital accounts.
Because a profits interest is defined by having zero value if the company were liquidated the moment it was granted, the grant itself is generally not a taxable event to the recipient under the IRS safe harbor described in Rev. Proc. 93-27 and Rev. Proc. 2001-43 — provided the grant is structured correctly and the "threshold" or "hurdle" amount is set at the company's true fair market value on the grant date. Why the Safe Harbor Requires a Contemporaneous Valuation
A profits interest only stays a profits interest — with its favorable tax treatment — if it truly carries no value at grant. The way LLCs prove that is by setting the grant's distribution threshold at the entity's fair market value on the grant date, so the MIU holder only participates in value created after they join. Get the threshold wrong — set it too low — and the IRS can recharacterize the grant as a capital interest, which is taxable to the recipient immediately.
An independent, contemporaneous valuation is how you document that the threshold reflects fair market value. What is the threshold value and why does it matter?
The threshold (or hurdle) value is the fair market value of the LLC's equity on the date a profits interest is granted. Structuring the MIU so it only shares in appreciation above that threshold is what makes it a true profits interest rather than a disguised capital interest. Setting the threshold too low risks IRS recharacterization as a capital interest, which is taxable at grant; setting it accurately is the entire purpose of obtaining an independent valuation.
